Overnight sentiment reversal
SentimentAdvanced
One line of research links overnight equity returns to sentiment, on the idea that retail-heavy overnight trading pushes prices past value and the next regular session corrects some of it. A rules-based version fades an extreme overnight move, or conditions an overnight position on a sentiment state. It is not the same rule as the calendar seasonality already on this site.
Not investment advice. Nothing here is a recommendation to buy or sell anything. Backtests and historical studies are not guarantees, and a rule that worked in one sample can fail in the next. Trading can lose money. Links are for education, not endorsements. Do your own research.
- Rules
- Define the overnight return from the prior close to the next open on a liquid index or on a cross-section of stocks. Fade the extreme overnight losers or winners at the open, and close the trade by the cash close, if that is the specification. If a sentiment index gates the trade, the index has to be known before the open. Do not use the regular-session return you are trying to capture.
- Where AI fits
- AI can split overnight and open-to-close returns without mixing time zones, and it can apply a sentiment series with the correct publication lag. It should include the open auction spread. A backtest that enters at the official open print with no slippage is not executable.
- Markets
- Equity indexes and liquid stocks. The overnight window is a different market from the cash session.
- Timeframes
- Overnight hold, exited the same day.
- Risks
- Opens gap through any theoretical entry. Sentiment series are revised. The pattern can be a liquidity premium that disappears in size. Mixing this with a generic mean-reversion oscillator double-counts the same bounce.
